I've been invited to a backjack tournament at a Caesars casino next month. The fine print states that all prizes will be paid in casino play. It also says the casino play money can't be used in the blackjack room. Can someone explain what the how this works assuming I were to win $1000 in casino play?

Congrats on the invite and good luck. I'd think that you'd be able to use it in slots and video poker machines but not blackjack. Other table games are likely elegible. I could be wrong, but from the phrasing it sounds like just about anything goes besides blackjack.

So lets say I put one of the casino play $25 chips down on Red in roulette and win. Do they take that chip back and give me a real $25 chip for the win?

There are both kinds of chips. Play til you lose them, and play once, win or lose. It probably says on the chip which kind it is, but it never hurts to ask.
If the House lost every hand, they wouldn't deal the game.
